The confusion is understandable because the customer experience is identical: no VAT appears on the invoice either way. The difference is entirely on your side of the transaction.
A zero-rated supply is a taxable supply to which a rate of 0% has been applied. Because it is taxable, everything that normally follows from making taxable supplies follows here โ you must register if your turnover requires it, you issue a tax invoice, and crucially you recover the input VAT on your related costs.
An exempt supply is not a taxable supply at all. It sits outside the system. You do not charge VAT, you do not count the turnover towards the registration threshold, and you cannot recover the input VAT on costs attributable to making it.
The shortest way to remember it: zero-rated means the tax applies at nothing. Exempt means the tax does not apply. Only the first one lets you reclaim what you paid.
What is zero-rated in Bahrain
The principal zero-rated categories are:
- Exports of goods and services to destinations outside Bahrain and the GCC implementing states.

Two features of this list matter commercially. First, exports are the largest category in practice, which means many Bahraini trading and services businesses are substantially zero-rated without realising the consequences are favourable. Second, the designated categories โ food, healthcare, education โ are defined lists, not general descriptions. Whether a specific item qualifies is a matter of checking the designation, not applying the label.
An exporter with no domestic sales at all is still a taxable person making taxable supplies. It must register once over BHD 37,500, and it recovers its input VAT in full. Exporters who assume "we don't charge VAT so VAT doesn't apply to us" are systematically over-paying on every cost they incur.
What is exempt in Bahrain
The principal exempt categories are:
- Financial services โ specifically those operated on a margin basis. Life insurance and transfers of equity and debt securities fall here.
- General insurance and services with an explicit fee โ note that these are generally taxable, not exempt, which is the opposite of the common assumption.
- Supply of bare land.
- Local passenger transportation.
- Residential rental โ as distinct from the first sale of new residential buildings, which is zero-rated.

Why the difference is worth real money
Two companies, identical economics, opposite classifications. Each has BHD 500,000 of revenue and BHD 200,000 of VAT-bearing costs carrying BHD 20,000 of input VAT.

Company B's effective margin is 4% lower than Company A's, on identical trading. Nothing is wrong or non-compliant โ this is simply what exemption costs. Which is why pricing for exempt activity must be built on gross costs, not net.
Where a business makes both
Most partially exempt businesses are not making a deliberate choice; they acquired an exempt revenue stream โ a property held for rental, a financing arrangement, an insurance product โ and did not reassess their VAT position afterwards.
Three consequences follow immediately:
- Input VAT on residual costs must be apportioned using the taxable-to-total supplies ratio. Full recovery on shared overheads stops.
- Reverse charge positions become costly. You still self-assess the full output VAT on foreign supplier invoices, but recovery is limited to your apportionment percentage.
- Your pricing on the exempt stream needs revisiting, because it now carries an embedded VAT cost that the taxable stream does not.
Where exempt and taxable activity are substantial and separable, the structure of the group can materially affect total VAT cost. This is a legitimate planning area, but it needs to be designed deliberately rather than discovered in an audit โ and any structuring should be documented contemporaneously.
Getting classification right
Misclassification runs in both directions, and each has its own failure mode.
Treating an exempt supply as zero-rated means you have recovered input tax you were not entitled to. This produces an underpayment that surfaces on audit, with penalties, and it is visible in your return because a zero-rated position with no exports is an obvious anomaly.
Treating a zero-rated supply as exempt means you have absorbed VAT you could have recovered. Nobody will tell you. It simply costs you money, every period, indefinitely โ which makes it the more common and the more expensive error of the two.
- List every revenue stream and classify each against the categories above. Do not classify at product-family level โ the designation is item specific.
- Identify any exempt stream and quantify the input VAT attributable to it.
- Configure the accounting system with distinct tax codes for standard, zero-rated and exempt, so classification happens at invoice entry.
- Recompute the apportionment ratio each period rather than rolling forward last year's percentage.
- Re-test classification after any change in product mix, customer geography or group structure.
- Document the basis for any classification that is not obvious. Contemporaneous reasoning is what carries an audit; hindsight does not.
